Market thoughts for 2026

We've learned the folly of attempting to predict things, and yet every living creature has to make predictions in order to survive. (An organism is a hypothesis of its environment, for one thing.) Whether you are an S&P 500 indexer, a Treasury bill doomer, or a value investor, you are making a prediction about the future. So here are some of our thoughts - just hypotheses - about what 2026 could hold.

There is a glut of oil. As we read third quarter earnings reports, we were startled by the production volume increases reported by oil producers, especially since the price of oil during the quarter was down about 14% from the prior year. As we write this, oil has dropped to $55.

Rents are falling, especially in the Sunbelt. The number of people per household (PPH) is pretty elastic - people can double up, give up second homes, move in with their parents, and so forth. The economy and job scene on the low end are tough enough that PPH is probably rising. Also, a significant number of people have been deported or self-deported, which reduces demand for housing.

Shelter (rent) is about a third of the consumer price index and energy is close to 10 percent. With rent and energy both falling, it seems likely that reported inflation numbers will be going down. Since energy is itself a major input into the other goods in the CPI basket, we probably have at least half the basket falling in price instead of rising. 

Falling inflation means that the Fed can keep cutting. Perhaps that allows the economy to hold together for 2026. Trump will certainly want it to, leading up to the midterms. Our CME fed fund futures have the FF rate at 2.75% to 3% by the end of 2026, which is two to three cuts from the current target of 3.5%. With wholesale gasoline down $1.61 per gallon and Trump picking a new FRB chairman, perhaps we should expect more cuts than two or three.

With more FF cuts but the ten year bond yield holdings steady, the yield curve is steepening. Commercial loan rates probably will decline but not as much as short term rates and deposit yields, which is great for banks' net interest margin. Community banks at 1x tangible book value would continue to do well, as long as credit holds up. (There's the potential for earnings yields of 12-14% to have wider margins on higher assets plus multiple improvement.)

Cheap oil and the economy holding together would be good for many types of businesses, but especially: airlines, hotel franchisors, online travel agents, consumer lenders, and consumer discretionary businesses of various kinds. If businesses keep advertising on Google and Facebook, that will continue to fund the AI/LLM/DC capex boondoggle.

With cheaper energy and lower commercial real estate borrowing costs, construction could comes back. That would mean that building materials would do well. Cement and aggregates have a particularly good industry structure of local oligopolies.

Stagflation is the big concern that we see. If the economy is weak and inflation is high, things can get very ugly. The Fed can't come to the rescue by printing. Perhaps that is what Warren Buffett is thinking about, the 1970s stagflation parallels. But it is hard to have stagflation with a plummeting oil price! Herman Kahn would probably be nodding here as the gods of the straight lines continue along.

2020 Prediction Contest

The 2019 prediction contest is over with the prize winner announced - it is time for the 2020 version!

In our quest to continually improve the contest, we have a larger number of questions this year than in earlier years. Please do not let that discourage you. The larger sample size should increase the likelihood that the winner is the best calibrated predictor.

All probabilities are due by this Sunday, January the 12th at noon Pacific time. Post your probabilities in the comments section below. Either leave an email address, a twitter handle, or post using an account so that we can verify the winner's identity next year. (You could also leave a link to a Google Doc, etc.) Please leave a Twitter handle in any case as we will try to give some periodic updates "@" people throughout the year.

Finally, remember the logarithmic scoring system. As Wikipedia explains, "a prediction of 80% that correctly proved true would receive a score of ln(0.8) = -0.22. This same prediction also assigns 20% likelihood to the opposite case, and so if the prediction proves false, it would receive a score based on the 20%: ln(0.2) = -1.6. The goal of a forecaster is to maximize the score and for the score to be as large as possible, and -0.22 is indeed larger than -1.6."

2019 Prediction Contest Results

Yesterday we posted the biggest upsets from the 2019 prediction contest. Everyone seemed to agree with our scoring of whether the events happened or not, so it's time to announce the results:

Third place - score of -26 - commenter Walter

[Higher (i.e. less negative) scores are better.]

This was a huge comeback for bjdubbs, who was in last place in the 2018 contest. Ian Bezek was new to the contest this year. Last year's winner Tom came in with -35.85 this year. Last year's second place @barbariancap came in with a score of -36.89. Your host CP had a -30.42 score this year.

If you look at the most contentious questions for 2019 these actually were not the ones that cost people the most points. What really hurts (due to the logarithmic scoring method) is not being wrong, but being highly confident and wrong.

Interest rates falling and the S&P rising above 3,000 were the unexpected surprises that pushed many people to the back of the pack. The lowest chance that anyone gave for SPX3K was 5% but Ian Bezek gave it a 50% shot - the highest. Interestingly, though, even if SPX had not gone above 3,000, Ian and bjdubbs would have just switched places for 1st and 2nd.

The Fed lowering rates in 2019 was another costly surprise for many people. One person gave this a 1% chance! The highest anyone gave it was a 70% chance. We shouldn't have differences that big. Interest rates are a highly unpredictable macroeconomic variable - a confidence level implied by the 1% prediction was unjustified. Also, the base rate of the Fed turning the ship around and reversing a rate increase or decrease cycle is a lot higher than 1% over the past century.

I would like to see whether there is a way to have the contest synthesize better predictions (the average of all contestants' entries) by having the contestants learn from the others' predictions - but without inducing groupthink. One idea would be to publish the averages after everyone submits, and strongly encourage everyone to look at the average and consider revising his predictions.

Biggest Upsets in the 2019 Credit Bubble Stocks Prediction Contest

I invite everyone - especially the 2019 contest participants - to see whether they agree with the happen/didn't happen scoring of all these predictions. (In particular, we are saying that "twerking" in Congress did not happen even though AOC did post some silly videos.)

Most of the possible events ("predictions") did not happen; only 13 did. Of those, seven were "upsets" that were not expected (by the consensus - the average) to happen. The biggest upset by far was the S&P 500 going above 3,000.

Credit Bubble Stocks 2019 Prediction Contest

In our quest to continually improve the contest, we have a larger number of questions this year than last year and the year before. Please do not let that discourage you. The larger sample size should increase the likelihood that the winner is the best calibrated predictor.

All probabilities are due by this Sunday, January the 6th at 8 p.m. Pacific time. Post your probabilities in the comments section below. Either leave an email address or post using an account so that we can verify the winner's identity next year. (You could also leave a link to a Google Doc, etc.)

Finally, remember the logarithmic scoring system. As Wikipedia explains, "a prediction of 80% that correctly proved true would receive a score of ln(0.8) = -0.22. This same prediction also assigns 20% likelihood to the opposite case, and so if the prediction proves false, it would receive a score based on the 20%: ln(0.2) = -1.6. The goal of a forecaster is to maximize the score and for the score to be as large as possible, and -0.22 is indeed larger than -1.6."

Credit Bubble Stocks 2018 Prediction Contest Results

The 2018 prediction contest is now over and results are in, since it does not look like there were any objections to the pre-scoring. The two biggest upsets of the contest were the Philadelphia Eagles wining the NFL Super Bowl and a tropical cyclone making the list of 10 wettest on the U.S. Mainland, both of which our participants gave an average 18% chance of happening yet both of which happened.

The most contentious (highest standard deviation of probability estimate) events had been: cryptocurrency combined market cap on Coinmarketcap.com exceeds $1T (didn't happen), another year with no commercial jet fatal plane incidents (didn't happen), a Cat 3 hurricane makes landfall in the continental U.S. (happened), bitcoin (@$15k) outperforms gold (@$1312) (didn't happen), and someone besides Elizabeth Holmes is running Theranos at the end of year (happened).

Our winner is Louisiana, who left his probabilities in this comment. Second place goes to Barbarian Capital. Third place was inner_scorecard. [In last place, sadly, was bjdubbs.] We had a total of 16 competitors in this contest.

One of the things that set Louisiana apart was not falling for the aviation safety meme. He gave "another year with no commercial jet fatal plane incidents" only a 10% chance, vs 80% for the other two leaders, and 97% by bjdubbs. Also, he did OK with a 40% chance of "Federal Reserve raises target rate four times (in 25bps equivalents) in 2018" vs bjdubb's 5% chance.

BarbCap got hurt by giving 50% chances for Twitter taken private and for Hillary or Huma being indicted; neither of which happened. Tom gave those 10% and 15% respectively. (Inner scorecard was 1% and 5%.) Bjdubbs gave those low probabilities. But bjdubbs' knockout blow came when SHLD declared bankruptcy; he'd given that only an 8% chance.

Inner_scorecard said only a 10% chance of Elizabeth Holmes at Theranos getting kicked out. This was among the most pessimistic of all contestants and hit his score hard. And he was also a pessimist on the T-bill yield exceeding 2%, which happened.

Another amazing side note is that our guy in the contest from Philly, who gave the Eagles a 51% chance of winning the Super Bowl (vs 15% average of participants), came in the back of the pack (13th out of 16). He was hurt most by the T-bill yield exceeding 2%, which he had given only a 10% chance of happening.
